Exploring Opportunities for Developers and Investors Amidst Rising Interest Rates

by | Jun 28, 2023 | News

Following the Bank of England’s recent interest rate hike, which marks the 13th consecutive increase, mortgage holders find themselves facing the repercussions as the central bank attempts to address inflation. With the rate reaching its highest level in 15 years at 5%, many landlords are considering exiting the market. However, this scenario presents new opportunities for property investors and developers to capitalise on the shifting landscape.

Over the course of 18 months leading up to April 2023, the number of available rental properties declined by a third, while rental demand surged by 50% above the usual levels. Consequently, renters are facing intensified competition in their search for housing, as landlords plan to withdraw from the market in significant numbers.

Research conducted by the National Residential Landlords Association in Q1 revealed that 33% of its members intend to reduce the number of rental properties they own, a 20% increase compared to the same period last year.

Identifying the UK’s most promising regions for rental yields

For individuals aiming to seize the increased opportunities within the buy-to-let (BTL) market, it is crucial to identify regions that offer favourable rental yields. The best areas for rental yields in the UK can vary based on factors such as location, market conditions, and property type. Certain regions or cities may present more advantageous opportunities than others. However, it is essential to conduct comprehensive research, considering various factors, before determining the most promising areas for rental yields.

These regions often benefit from a combination of strong rental demand, lower property prices compared to London, and attractive rental income-to-property cost ratios. Nevertheless, seeking advice from local property experts or consulting reliable property investment resources is vital to gain an accurate and up-to-date understanding of rental market dynamics in specific areas.

Marketplace challenges prompting alternative investment paths

According to a recent study by Hamptons, using official data from HM Revenue and Customs, it was discovered that during the 2020-21 tax year, average revenue from short-term holiday rentals in the UK reached £15,600, surpassing the income generated by traditional buy-to-let properties, which averaged £13,400. This represents the first instance where holiday let income has surpassed that of traditional rental properties.

The increasing revenue from short-term holiday rentals compared to traditional buy-to-let properties indicates a potential shift in investor preferences. While rental demand in the traditional buy-to-let market may continue to rise, some investors are attracted to the higher income potential offered by short-term holiday rentals.

Investing in short-term holiday rentals can provide several advantages. Firstly, the income generated from such rentals is typically higher due to premium rates for shorter stays.

Additionally, holiday let properties often experience peak seasons with significantly higher demand and rental rates, allowing investors to maximise their returns during these periods.

Escalating mortgage rates and rising repossessions

UK homeowners are grappling with financial constraints, struggling to meet their monthly mortgage obligations, and experiencing a notable increase in home repossessions. In the first quarter of 2023, over 1,000 homes were repossessed, indicating a 50% surge compared to the previous quarter. Out of the total, 750 properties belonged to homeowners, while an additional 410 buy-to-let properties were subject to repossession.

With 8 in 10 mortgage customers having a fixed-rate mortgage, the average two-year fixed deal has risen from 2.29% in the previous year to above 6%, leaving many of them shocked. Lenders, aiming to recoup their losses swiftly, often choose to sell repossessed properties at auction, creating investment opportunities for buy-to-let properties or holiday lets.

Preparing to seize investment opportunities

Investment properties can be financed through various options, including secured and unsecured loans. Additionally, investors can leverage equity release schemes from existing properties or raise capital from family members or friends.

The following finance options commonly used by property investors:

Bridging Finance: Bridging finance provides short-term loans to bridge financial gaps quickly. Property investors often use bridging finance to secure a property before selling another one or to finance renovations or property development projects. Bridging loans typically have higher interest rates and must be repaid within a short period, usually up to 12 months.

Buy-to-Let Mortgages: Buy-to-let loans are specifically designed for purchasing properties intended for rental purposes. These mortgages usually require a larger deposit and come with higher interest rates compared to residential mortgages. The rental income generated from the property is typically considered when determining the loan amount.

Development Finance: Development finance is utilised for property development projects, such as constructing new buildings or converting existing properties. These loans are tailored to the specific needs of the project and released in stages based on development progress. Interest rates for development finance are generally higher, and repayment terms can be structured according to the project timeline.

Equity Release: Equity release enables property investors to access the equity tied up in their properties without selling them. This can be achieved through methods like re-mortgaging or obtaining a home equity loan. The released funds can be utilised for further property investments or other purposes.

For those considering leveraging debt to purchase distressed properties, it is important to note that lenders often require a higher deposit ( up to 30%) and impose stricter rules for repossessed or distressed properties.

Purchasing distressed properties presents an excellent opportunity for investors to acquire properties at lower prices. However, thorough research and careful consideration of financing options, refurbishment plans, and repair strategies are essential before completing a purchase. With proper preparation, investors can make informed investment decisions that have the potential for long-term growth and success.

Daniel Dawson at Cator Wells – Property Finance, concludes: “Despite the significant challenges faced by the UK’s private rental sector, there are still opportunities for investment in development and buy-to-let properties. While the number of available rental properties has decreased, rental demand has increased significantly. Therefore, property investors and developers are poised to take full advantage of this opportunity.”
